A warning has emerged that the U.S. Federal Reserve's (Fed) new communication strategy, which does not sufficiently explain the direction of future monetary policy, could trigger a sharp decline in financial markets and slow economic growth.
According to crypto media outlet Finbold on August 3 (local time), Mark Zandi, Chief Economist at Moody's Analytics, pointed out that the Fed's limited forward guidance could make it difficult for investors to predict policy and increase volatility in stock and bond markets.
The Federal Open Market Committee (FOMC) froze the benchmark interest rate at 3.50-3.75% on July 29. Zandi assessed that there was no concern about the rate freeze decision itself, given sustained economic growth, productivity improvements, and a robust labor market. However, he cited the significant reduction in explanations about how the Fed, under Chairman Kevin Warsh, would respond to future economic conditions as a problem.
Zandi warned that if investors repeatedly misestimate the Fed's next moves, market volatility could intensify with each release of economic data and policy decision. He explained that increased uncertainty has already led to a rise in term premiums, pushing up long-term interest rates and making stock markets unstable. He also raised the possibility that if the Fed continues to provide minimal information, future meetings could trigger a massive sell-off, tightening financial conditions and pressuring economic growth.
The Fed's reduced communication reflects Chairman Warsh's view that markets should focus on underlying economic conditions rather than trying to predict the central bank's actions. The Fed maintains its commitment to returning inflation to its target of 2% and making policy decisions based on economic data. While consumption and the labor market remain relatively robust and productivity is improving, high energy costs, trade pressures, and geopolitical uncertainties continue to burden the economic outlook.
With new inflation and employment data set to be released ahead of the Fed's September meeting, investors are expected to pay attention not only to economic figures but also to the central bank's communication style. Experts predict that whether the Fed can provide enough information to stabilize market expectations while maintaining policy flexibility will determine if it can bring down inflation while sustaining economic growth.
